Technical factors, rather than developments that would affect earnings, appear to be behind the shift.</p>\n<p>NIO (ticker: NIO) stock was a can’t miss bet for months. Shares gained more than 1,100% in 2020, closing at around $49. They raced to almost $67 early this year, but stalled out and fell to less than $32 last month. New competition in China’s EV market, confusion over deliveries during the Lunar New Year holiday, and the global shortage of semiconductors for use in cars all gave investors reasons to sell, or avoid buying. Higher interest rates also dinged valuations of high-growth stocks in February and March.</p>\n<p>But over the past week, investors are feeling much better. Shares closed 3.8% higher on Monday afternoon, while the&nbsp;S&amp;P 500&nbsp;and&nbsp;Dow Jones Industrial Average&nbsp;were roughly flat.</p>\n<p>That took the shares from less than $36 to almost $43, even though not much has changed in fundamental terms.</p>\n<p>The stock picked up one new Buy rating. That always helps. CLSA analyst Soobin Park launched coverage of the stock with a Buy and $50 price target. Two-thirds of analysts covering the company rate shares Buy. The&nbsp;average Buy rating ratio for stocks in the S&amp;P 500 is about 55%.</p>\n<p>Barron’s Ed Lin also pointed out&nbsp;Sunday that Munich Ergo Asset Management GmbH, which manages investments for reinsurance giant&nbsp;Munich Re,bought more shares of NIO stock in the first quarter. That vote of confidence may be lifting the stock as well.</p>\n<p>More important, though, NIO stock was oversold. The stock’s relative strength index, or RSI, which measures the speed and magnitude of price changes, was bouncing around 30 in early March, on a range from 0 and 100. A low reading of 30 means, for traders, that all the selling is done for the near term and that a stock might be due for a bounce.</p>\n<p>NIO stock has done exactly that. Now the RSI reading is back around 58, a little higher than the midpoint of 50, but not yet to the point where traders would start to target NIO shares as overbought.</p>\n<p>So far this year, NIO stock is down about 13% year to date, leaving it behind both the broader market and Tesla (TSLA) stock’s 4% gain. Technical factors, rather than developments that would affect earnings, appear to be behind the shift.\nNIO (ticker: NIO) stock was a can’t miss bet for months. Shares gained more than 1,100% in 2020, closing at around $49. They raced to almost $67 early this year, but stalled out and fell to less than $32 last month. New competition in China’s EV market, confusion over deliveries during the Lunar New Year holiday, and the global shortage of semiconductors for use in cars all gave investors reasons to sell, or avoid buying. Higher interest rates also dinged valuations of high-growth stocks in February and March.\nBut over the past week, investors are feeling much better. Shares closed 3.8% higher on Monday afternoon, while the S&P 500 and Dow Jones Industrial Average were roughly flat.\nThat took the shares from less than $36 to almost $43, even though not much has changed in fundamental terms.\nThe stock picked up one new Buy rating. That always helps. CLSA analyst Soobin Park launched coverage of the stock with a Buy and $50 price target. Two-thirds of analysts covering the company rate shares Buy. The stock’s relative strength index, or RSI, which measures the speed and magnitude of price changes, was bouncing around 30 in early March, on a range from 0 and 100. A low reading of 30 means, for traders, that all the selling is done for the near term and that a stock might be due for a bounce.\nNIO stock has done exactly that. Now the RSI reading is back around 58, a little higher than the midpoint of 50, but not yet to the point where traders would start to target NIO shares as overbought.\nSo far this year, NIO stock is down about 13% year to date, leaving it behind both the broader market and Tesla (TSLA) stock’s 4% gain. But the ETF’s dismal first-quarter performance nevertheless is ominous.</p><p>Consider what I found upon analyzing high- and low-momentum stocks since 1926, based on data compiled by Dartmouth College professor Ken French. The high-momentum portfolio contained the 10% of stocks with the best trailing-year returns, while the low-momentum portfolio contained the decile with the worst trailing returns. I calculated these two portfolios’ returns in the final weeks of all bull markets in the bull-market calendar maintained by Ned Davis Research.</p><p>Contrary to the usual pattern in which the high-momentum portfolio comes out ahead, the low-momentum portfolio comes out on top in those final weeks, on average.</p><p>Why might that be? My hunch is that market leadership typically changes as bull markets near their end. The stocks that begin to show the greatest relative strength will be those in recession-resistant industries, such as Consumer Staples, as investors look around the curve to anticipate what’s coming down the pike. In contrast, stocks in the most economically sensitive industries (such as Energy) will begin to exhibit relative weakness. This change in leadership can sabotage momentum strategies, which are an implicit bet that what has been strongest in the immediate past will continue to be.</p><p>This failure of momentum near market tops in turn illustrates a broader point: Market tops are gradual, rolling affairs rather than one-day about-faces. So it behooves us to pay attention to the market’s internals rather than to the broad market averages alone. That’s the conclusion I reached upon analyzing all U.S. bull markets since 1926. Stocks that are riding a wave of momentum do not crest in unison with the broad market averages. They instead start to lose steam several weeks in advance.This is why momentum stocks’ recent behavior is potentially worrisome. Consider the iShares MSCI USA Momentum Factor ETF MTUM, -0.94%, which is the largest ETF that pursues a momentum- strategy in the U.S. stock market. It lagged the S&P 500 SPX, -0.68% by 6.6 percentage points in the first quarter, losing 0.2% versus a 6.4% gain for the index. That’s the worst quarterly performance for the ETF since its inception in 2013.This does not guarantee that a market top is imminent, needless to say. It’s worth noting that this ETF has been strong so far this April, even with Monday’s sharp decline. But the ETF’s dismal first-quarter performance nevertheless is ominous.Consider what I found upon analyzing high- and low-momentum stocks since 1926, based on data compiled by Dartmouth College professor Ken French. The high-momentum portfolio contained the 10% of stocks with the best trailing-year returns, while the low-momentum portfolio contained the decile with the worst trailing returns. I calculated these two portfolios’ returns in the final weeks of all bull markets in the bull-market calendar maintained by Ned Davis Research.Contrary to the usual pattern in which the high-momentum portfolio comes out ahead, the low-momentum portfolio comes out on top in those final weeks, on average.Why might that be? My hunch is that market leadership typically changes as bull markets near their end. The stocks that begin to show the greatest relative strength will be those in recession-resistant industries, such as Consumer Staples, as investors look around the curve to anticipate what’s coming down the pike.
