market.The semiconductor titan's stock could rise even higher in the next three years.Advanced Micro Devices (AMD) has faced its share of challenges in 2023, with the stock currently down by nearly 23% from its June highs. A leading chip designer, the company posted a 13.8% year-over-year decline in revenues in the first half of the year, mainly driven by weakness in the personal computing business.Despite those disappointing sales figures, the narrative has slowly started shifting for the better. The latter half of 2023 is expected to show a promising recovery, especially with Micron claiming that chip inventory levels and pricing bottomed in the second quarter. If true, the market can expect rising demand for CPUs and GPUs in areas such as gaming, data center, and automotive industries. AMD is also gearing up to make its presence felt in the artificial intelligence (AI) GPU market, which AMD management estimates will be worth $150 billion by 2027.In this context, considering AMD's long-term growth prospects and valuation, let's assess the reasons why it will make sense for retail investors to open a position in AMD and hold it at least for the next three years.AI GPU market opportunityThe AI GPU market has been growing at a very rapid clip, thanks to robust demand from hyperscale data centers running high-performance computing workloads and complex AI algorithms. Although Nvidia's chips account for more than 90% of the AI GPU market, AMD may soon emerge as the second dominant player in it.The upcoming launch of AMD's MI300 GPU series (slated to go into production in the fourth quarter) is expected to prove a game-changer for the company. The MI300 boasts the largest memory bandwidth in the semiconductor industry. This makes the chip well suited for AI inferencing workloads, wherein generative AI models are used to analyze and predict from real-time data across use cases. Hence, while Nvidia is a leading presence in the training of generative AI models, AMD can position itself as a force to be reckoned with in the inferencing niche.AMD is also working to strengthen its software offerings, organically and inorganically. Its Radeon Open Compute (ROCm) open-source software platform, used to program its CPUs and GPUs, has been lately witnessing several performance and feature updates. Its acquisition of leading AI software player Mipsology will also enable the company to effectively program its AI chips for inferencing -- thereby enabling it to provide holistic hardware-software solutions for AI implementations. AMD also acquired Nod.ai, a leader in open-source AI technology, for developing versatile and efficient AI solutions.AMD's increasing presence in the data center marketAMD has already built a solid presence in the CPU and gaming GPU niches. The company is now focusing on further expanding its presence in the data center chip market, which Allied Market Research estimates will grow annually at a compound average rate of 14.6% over the next decade, from $11.7 billion in 2022 to $45.3 billion in 2032.AMD's fourth-generation EPYC CPU chips have been making rapid inroads in the data center market thanks to their impressive performance, efficiency, and cost-effectiveness. Built using Taiwan Semiconductor Manufacturing's 5nm manufacturing process, these CPUs have proved exceptional at handling several types of workloads.AMD ended the first quarter of 2023 with an 18% share of the server CPU market, up by 0.4 percentage points on a sequential basis. The company's successes can partly be attributed to the troubles faced by peer Intel, which was beset by multiple delays in its effort to launch its Sapphire Rapids server chips, which are being built with a 10nm manufacturing process. Originally scheduled to be launched in 2021, Intel managed to introduce the Sapphire Rapids chip only in early 2023.AMD's data center revenues, however, declined by 5.8% year over year to $2.6 billion in the first half of 2023, mainly due to softer enterprise demand and higher inventory levels of chips with some clients. Despite this, the company is now guiding for flat revenues for its data center segment in 2023 as it anticipates increasing adoption of fourth-generation EPYC processors as well as initial shipments of MI300 GPUs in the fourth quarter, when major AI, high-performance computing, and cloud customers will get early access to them.ProjectionsAMD currently trades at a price-to-sales multiple of 7.54, close to its five-year average multiple of 7.56. On average, analysts are projecting its revenues will be $35.3 billion in fiscal 2026, nearly 1.54 times its forecast revenue of $22.8 billion this year. While that's an extraordinary achievement, it's important to look forward when evaluating a stock. This will require assessing the company's prospects and valuation before deciding whether you should buy, sell, or hold on to your Apple shares.So, let's dive in.Image source: Getty Images.iPhoneThe iPhone remains an important revenue driver. For the first nine months of fiscal 2023, which ended on July 1, iPhone sales accounted for 53% of Apple's sales.But devices sales have slowed this year. In the most recent quarter, iPhone sales dropped by 2.4% to $39.7 billion. That's part of a broader industry trend that has affected the overall smartphone market.Nonetheless, based on the number of shipments, Apple's market share has dropped this year. In the second calendar quarter, iPhone's share fell to 17% from 23% at the end of 2022, based on data from Counterpoint.Apple will likely launch its latest iPhone version this month. Historically, this has been a boon to sales. Whether that happens this time remains to be seen, but since Apple relies on the product for more than half of its sales, it's imperative that sales don't disappoint.ServicesWhile the iPhone is important to Apple's sales and earnings, the company's results aren't entirely dependent on the device, of course. Its services include advertising, digital content (e.g., the App Store), cloud services, and payment services.Services tend to have more recurring, predictable revenue than products. And it's a higher margin business. Last quarter, services had a gross margin of 70.5%, nearly double that of product sales.These have been growing nicely. In the latest quarter, service sales were $21.2 billion, 8.2% higher than a year ago. With more than 2 billion active devices, Apple remains in a good position to continue growing this revenue source.Rewarding shareholdersEven with sluggish iPhone sales, Apple has been a free-cash-flow (FCF) machine. In the first nine months of this fiscal year, FCF was $80.1 billion. The company spends the bulk of its FCF on dividends and share repurchases. These totaled $67.8 billion. Buying back its own shares has been a good use of capital. This fiscal year, it paid an average price of $153.70, about 20% below the current share price.The board of directors has also consistently raised dividends; earlier this year it enacted a penny increase to $0.24. But the 0.5% dividend yield trails the S&P 500's 1.5%.ValuationDespite sluggish iPhone sales, Apple's stock has risen by an astonishing 46% in 2023, easily besting the S&P 500's 17.1%. Unfortunately, the stock's sharp increase means Apple's shares have become more expensive. Apple's stock sells at a price-to-sales ratio of nearly 8. That's up from around 5 at the start of the year.Services have been doing well, but it's tough to buy shares at a richer valuation when iPhone sales have been slowing. Apple will also launch Vision Pro, a virtual reality/augmented reality headset. Initially selling at about $3,500, it has a high price point. Worse, it was $200 million below analysts’ average estimate. In addition, DIS also reported a loss per share of 25 cents, as compared to its year-earlier loss of 77 cents.For years, I’ve argued that Disney was being badly hurt by cord-cutting. That reality appears to have finally penetrated the Street’s consciousness, as shares plunged 22% in the last year. Also, CNBC’s Josh Brown says DIS is indeed being massively, negatively impacted by cord-cutting. In addition to cord cutting, the company is also being hurt by the weakness of movie theater attendance and its public spat with Florida Gov. Ron DeSantis.Southwest Airlines (LUV)Airline fares tumbled 8.1% in July month over month, which is terrible news for Southwest (NYSE: LUV) and its peers. Moreover, the decline increases my confidence that U.S. travel trends are slowing after many Americans spent a great deal of time and money on “revenge” travel. In addition, oil prices have risen lately, which could squeeze the airline’s profit margins. I should also note LUV has a forward price-earnings ratio of 14.9x, which is actually a rather high valuation compared with other airlines.Lowe’s (LOW)As I noted in a previous column, high-interest rates are preventing most homeowners from selling their homes and moving to new ones. Conversely, when they move into new houses, they’ll have to pay much higher rates. That’s a tough dynamic for Lowe’s since the home improvement retailer sells many products to new homeowners who are looking to improve their new abodes. The Telsey Advisory Group cuts its rating on the stock for similar reasons. In addition, Lowe’s current forward price-earnings ratio of 16.8x is excessive, given the housing market’s weakness.AMC Entertainment (AMC)AMC Entertainment (NYSE: AMC) actually reported decent Q2 results. Revenues were up 15.6% year over year. Net income even came in at $8.1 million. However, the company’s operating activities still burned $13.4 million of cash, while it generated a free cash flow loss of $62 million.Meanwhile, the company is selling shares of its preferred stock, AMC Entertainment Holdings (NYSE: APE), to pay down its debt. However, since the company wants to convert APE stock to common shares, the sales will end up diluting the current owners of AMC stock. Meanwhile, as of the end of last quarter, the movie theater owner had staggering debt of $9.66 billion and cash of only around $500 million.In the current environment, I don’t think many investors will be interested in buying the shares of a company that’s in a declining industry, has huge amounts of debt, and is still burning cash.Palantir (PLTR)Palantir’s (NYSE: PLTR) recently announced Q2 results didn’t do much to justify the AI hype surrounding it. The company’s top line increased 12.8% versus the same period a year earlier, while its income from operations came in at a measly $10 million. Also noteworthy is that its revenue from commercial entities climbed just 10% year over year. Given that data, I just don’t see evidence that the firm’s AI business is growing rapidly.Holding a similar view on PLTR was Morgan Stanley, which noted the company’s revenue growth actually slowed last quarter, while its full-year guidance does not foresee an acceleration. The bank noted that the shares are changing hands at a very high forward price-sales ratio of 16 times.Target (TGT)Target (NYSE: TGT) is facing multiple challenges. According to Zacks Investment Management Client Portfolio Manager Brian Mulberry, the retailer is once again having difficulties managing its inventory. Additionally, it has experienced “$500 million worth of shrink or theft” from its stores, Mulberry reported. Meanwhile, TGT seems to be one of the victims of the “anti-woke” movement, causing its approval rating among consumers to drop to 65% from 71%. Finally, Seeking Alpha columnist Skeptical12 reported that TGT does not actually have a turnaround In addition, DIS also reported a loss per share of 25 cents, as compared to its year-earlier loss of 77 cents.For years, I’ve argued that Disney was being badly hurt by cord-cutting. That reality appears to have finally penetrated the Street’s consciousness, as shares plunged 22% in the last year. Also, CNBC’s Josh Brown says DIS is indeed being massively, negatively impacted by cord-cutting. In addition to cord cutting, the company is also being hurt by the weakness of movie theater attendance and its public spat with Florida Gov. Ron DeSantis.Southwest Airlines (LUV)Airline fares tumbled 8.1% in July month over month, which is terrible news for Southwest (NYSE: LUV) and its peers. Moreover, the decline increases my confidence that U.S. travel trends are slowing after many Americans spent a great deal of time and money on “revenge” travel. In addition, oil prices have risen lately, which could squeeze the airline’s profit margins. I should also note LUV has a forward price-earnings ratio of 14.9x, which is actually a rather high valuation compared with other airlines.Lowe’s (LOW)As I noted in a previous column, high-interest rates are preventing most homeowners from selling their homes and moving to new ones. Conversely, when they move into new houses, they’ll have to pay much higher rates. That’s a tough dynamic for Lowe’s since the home improvement retailer sells many products to new homeowners who are looking to improve their new abodes. The Telsey Advisory Group cuts its rating on the stock for similar reasons. In addition, Lowe’s current forward price-earnings ratio of 16.8x is excessive, given the housing market’s weakness.AMC Entertainment (AMC)AMC Entertainment (NYSE: AMC) actually reported decent Q2 results. Revenues were up 15.6% year over year. Net income even came in at $8.1 million. However, the company’s operating activities still burned $13.4 million of cash, while it generated a free cash flow loss of $62 million.Meanwhile, the company is selling shares of its preferred stock, AMC Entertainment Holdings (NYSE: APE), to pay down its debt. However, since the company wants to convert APE stock to common shares, the sales will end up diluting the current owners of AMC stock. Meanwhile, as of the end of last quarter, the movie theater owner had staggering debt of $9.66 billion and cash of only around $500 million.In the current environment, I don’t think many investors will be interested in buying the shares of a company that’s in a declining industry, has huge amounts of debt, and is still burning cash.Palantir (PLTR)Palantir’s (NYSE: PLTR) recently announced Q2 results didn’t do much to justify the AI hype surrounding it. The company’s top line increased 12.8% versus the same period a year earlier, while its income from operations came in at a measly $10 million. Also noteworthy is that its revenue from commercial entities climbed just 10% year over year. Given that data, I just don’t see evidence that the firm’s AI business is growing rapidly.Holding a similar view on PLTR was Morgan Stanley, which noted the company’s revenue growth actually slowed last quarter, while its full-year guidance does not foresee an acceleration. The bank noted that the shares are changing hands at a very high forward price-sales ratio of 16 times.Target (TGT)Target (NYSE: TGT) is facing multiple challenges. According to Zacks Investment Management Client Portfolio Manager Brian Mulberry, the retailer is once again having difficulties managing its inventory. While that's an extraordinary achievement, it's important to look forward when evaluating a stock. This will require assessing the company's prospects and valuation before deciding whether you should buy, sell, or hold on to your Apple shares.So, let's dive in.Image source: Getty Images.iPhoneThe iPhone remains an important revenue driver. For the first nine months of fiscal 2023, which ended on July 1, iPhone sales accounted for 53% of Apple's sales.But devices sales have slowed this year. In the most recent quarter, iPhone sales dropped by 2.4% to $39.7 billion. That's part of a broader industry trend that has affected the overall smartphone market.Nonetheless, based on the number of shipments, Apple's market share has dropped this year. In the second calendar quarter, iPhone's share fell to 17% from 23% at the end of 2022, based on data from Counterpoint.Apple will likely launch its latest iPhone version this month. Historically, this has been a boon to sales. Whether that happens this time remains to be seen, but since Apple relies on the product for more than half of its sales, it's imperative that sales don't disappoint.ServicesWhile the iPhone is important to Apple's sales and earnings, the company's results aren't entirely dependent on the device, of course. Its services include advertising, digital content (e.g., the App Store), cloud services, and payment services.Services tend to have more recurring, predictable revenue than products. And it's a higher margin business. Last quarter, services had a gross margin of 70.5%, nearly double that of product sales.These have been growing nicely. In the latest quarter, service sales were $21.2 billion, 8.2% higher than a year ago. With more than 2 billion active devices, Apple remains in a good position to continue growing this revenue source.Rewarding shareholdersEven with sluggish iPhone sales, Apple has been a free-cash-flow (FCF) machine. In the first nine months of this fiscal year, FCF was $80.1 billion. The company spends the bulk of its FCF on dividends and share repurchases. These totaled $67.8 billion. Buying back its own shares has been a good use of capital. This fiscal year, it paid an average price of $153.70, about 20% below the current share price.The board of directors has also consistently raised dividends; earlier this year it enacted a penny increase to $0.24. But the 0.5% dividend yield trails the S&P 500's 1.5%.ValuationDespite sluggish iPhone sales, Apple's stock has risen by an astonishing 46% in 2023, easily besting the S&P 500's 17.1%. Unfortunately, the stock's sharp increase means Apple's shares have become more expensive. Apple's stock sells at a price-to-sales ratio of nearly 8. That's up from around 5 at the start of the year.Services have been doing well, but it's tough to buy shares at a richer valuation when iPhone sales have been slowing. Apple will also launch Vision Pro, a virtual reality/augmented reality headset. Initially selling at about $3,500, it has a high price point. market.The semiconductor titan's stock could rise even higher in the next three years.Advanced Micro Devices (AMD) has faced its share of challenges in 2023, with the stock currently down by nearly 23% from its June highs. A leading chip designer, the company posted a 13.8% year-over-year decline in revenues in the first half of the year, mainly driven by weakness in the personal computing business.Despite those disappointing sales figures, the narrative has slowly started shifting for the better. The latter half of 2023 is expected to show a promising recovery, especially with Micron claiming that chip inventory levels and pricing bottomed in the second quarter. If true, the market can expect rising demand for CPUs and GPUs in areas such as gaming, data center, and automotive industries. AMD is also gearing up to make its presence felt in the artificial intelligence (AI) GPU market, which AMD management estimates will be worth $150 billion by 2027.In this context, considering AMD's long-term growth prospects and valuation, let's assess the reasons why it will make sense for retail investors to open a position in AMD and hold it at least for the next three years.AI GPU market opportunityThe AI GPU market has been growing at a very rapid clip, thanks to robust demand from hyperscale data centers running high-performance computing workloads and complex AI algorithms. Although Nvidia's chips account for more than 90% of the AI GPU market, AMD may soon emerge as the second dominant player in it.The upcoming launch of AMD's MI300 GPU series (slated to go into production in the fourth quarter) is expected to prove a game-changer for the company. The MI300 boasts the largest memory bandwidth in the semiconductor industry. This makes the chip well suited for AI inferencing workloads, wherein generative AI models are used to analyze and predict from real-time data across use cases. Hence, while Nvidia is a leading presence in the training of generative AI models, AMD can position itself as a force to be reckoned with in the inferencing niche.AMD is also working to strengthen its software offerings, organically and inorganically. Its Radeon Open Compute (ROCm) open-source software platform, used to program its CPUs and GPUs, has been lately witnessing several performance and feature updates. The company is now focusing on further expanding its presence in the data center chip market, which Allied Market Research estimates will grow annually at a compound average rate of 14.6% over the next decade, from $11.7 billion in 2022 to $45.3 billion in 2032.AMD's fourth-generation EPYC CPU chips have been making rapid inroads in the data center market thanks to their impressive performance, efficiency, and cost-effectiveness. Built using Taiwan Semiconductor Manufacturing's 5nm manufacturing process, these CPUs have proved exceptional at handling several types of workloads.AMD ended the first quarter of 2023 with an 18% share of the server CPU market, up by 0.4 percentage points on a sequential basis. The company's successes can partly be attributed to the troubles faced by peer Intel, which was beset by multiple delays in its effort to launch its Sapphire Rapids server chips, which are being built with a 10nm manufacturing process. Originally scheduled to be launched in 2021, Intel managed to introduce the Sapphire Rapids chip only in early 2023.AMD's data center revenues, however, declined by 5.8% year over year to $2.6 billion in the first half of 2023, mainly due to softer enterprise demand and higher inventory levels of chips with some clients. Despite this, the company is now guiding for flat revenues for its data center segment in 2023 as it anticipates increasing adoption of fourth-generation EPYC processors as well as initial shipments of MI300 GPUs in the fourth quarter, when major AI, high-performance computing, and cloud customers will get early access to them.ProjectionsAMD currently trades at a price-to-sales multiple of 7.54, close to its five-year average multiple of 7.56. On average, analysts are projecting its revenues will be $35.3 billion in fiscal 2026, nearly 1.54 times its forecast revenue of $22.8 billion this year.
