Reddit’s shares soared 48% on their first day of trading, but corrected 9% on Friday, likely on the back of profit taking. However, the social media platform is not profitable, not even on an adjusted EBITDA basis, and the company’s revenue growth rates are not too impressive either. Considering that investors currently pay a massive 7.6X sales for this unprofitable social media business, I believe the risk profile is highly unfavorable and investors may want to sell into the strength!</p><h2 id=\"id_3322721081\">IPO pricing and initial market reaction</h2><p>Reddit is a social media platform that hosts online communities and is very popular with younger users. In December 2023, 76 million users visited Reddit each day, on average. Reddit is most commonly known for a question-answer style communication flow and the company has more than 100k unique communities that users engage in. The social media company mostly makes its money from digital advertising that is placed on Reddit&#39;s online communities.</p><p>Reddit’s IPO has been in the making for a number of years and the firm achieved a massive $10B valuation in 2021. Due to strong investor demand for the company’s shares ahead of the initial public offering, the social media company priced its shares at the top of the range at $34. After Friday&#39;s price drop, Reddit now has a market cap of approximately $7.3B which is quite expensive when the company&#39;s fundamentals are considered.</p><h2 id=\"id_4225293433\">Taking a look at Reddit’s fundamentals</h2><p>Reddit’s financial disclosures ahead of the Initial Public Offering showed that the social network generated $804.0M in revenues in the 2023 fiscal year, showing a year over year growth rate of 21%. The social media company is, however, not profitable based off of either net income or free cash flow and has not turned a profit since it was founded in 2025. Of the $804M in revenues, $788.8M were advertising revenues, also showing 21% year over year growth.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/6cdfc2abcf2e3ac8361a9116ee1f5652\" alt=\"Reddit\" title=\"Reddit\" tg-width=\"640\" tg-height=\"407\"/><span>Reddit</span></p><p>As I said, Reddit is not yet profitable, not even on an adjusted EBITDA basis. The social media company generated an adjusted EBITDA loss of $69.3M in FY 2023 which marked a narrowing of losses compared to the previous year. However, investors are unlikely to see positive adjusted EBITDA, or net income, or free cash flow, in FY 2024.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/6b383e161de39b5ffa401287a7e4ad77\" alt=\"Reddit\" title=\"Reddit\" tg-width=\"640\" tg-height=\"201\"/><span>Reddit</span></p><h2 id=\"id_747845666\">Investors are likely overpaying for Reddit&#39;s revenue potential</h2><p>Since Reddit has no profits to speak of and also no positive adjusted EBITDA or free cash flow, the only real way to value the social media company is based on its expected revenues. Reddit achieved $804M in revenues last year and may be able to grow its top line at a similar rate as last year, ~20%. This implies a projected top line of $960M in FY 2024 which in turn implies, with a current market cap of $7.3B, a price-to-revenue ratio of 7.6X.</p><p>The closest competitor for Reddit is likely Pinterest (PINS) although this platform is more image-driven than based off of communication threads. Pinterest is projected to achieve a similar top line growth rate than Reddit in FY 2024 (~17%) but shares trade only at 6.4X revenues... and Pinterest is already profitable. In other words, Pinterest is generating positive earnings and cheaper than Reddit which translates, in my opinion, to an unattractive risk profile.</p><p>If Reddit were to be valued at Pinterest&#39;s P/S ratio, then the social media company would have a fair value of $40, implying approximately 13% down-side revaluation potential. <a href=\"https://laohu8.com/S/META\">Meta Platforms</a> (META) is trading at 8.2X FY 2024 revenues and is projected to grow its top line ~17%, but this social media company is also massively free cash flow-profitable. In other words, investors can buy more profitable, more established social media platforms at similar price-to-revenue ratios, implying that investors are currently mostly driven by hype than a sober evaluation of the company&#39;s fundamentals.</p><h2 id=\"id_1548566293\">Risks with Reddit</h2><p>The biggest risk for Reddit relates to the company’s high valuation based off of revenues and its rather unattractive profitability profile. The social media platform is burning through cash -- it had negative free cash flow of $85M in FY 2023 -- and the trajectory is unlikely to fundamentally change in the short term. A down-turn in the digital advertising market, given the lack of revenue diversification, would likely heavily weigh on Reddit&#39;s valuation factor as well!</p><h2 id=\"id_485831384\">Final thoughts</h2><p>Reddit obviously had a quite successful Initial Public Offering with shares soaring 48% on the first day of trading and then extending their gains on Friday. The company now has a market value of $7.3B, but neither positive earnings, adjusted EBITDA or free cash flow. In terms of valuation, Reddit is extremely highly valued and the top line growth rate of 20% is really not that spectacular. As a result, I believe that there is a lot of hype around Reddit that from a fundamentals/investment point of view is not really justified. While speculation may drive Reddit’s share price higher in the short term, the risk profile is quite unattractive, in my opinion, and I would recommend investors to either take profits or stay on the sidelines!</p></body></html>","source":"seekingalpha","collect":0,"html":"<!DOCTYPE html>\n<html>\n<head>\n<meta http-equiv=\"Content-Type\" content=\"text/html; Reddit’s shares soared 48% on their first day of trading, but corrected 9% on Friday, likely on the back of profit taking. However, the social media platform is not profitable, not even on an adjusted EBITDA basis, and the company’s revenue growth rates are not too impressive either. Considering that investors currently pay a massive 7.6X sales for this unprofitable social media business, I believe the risk profile is highly unfavorable and investors may want to sell into the strength!IPO pricing and initial market reactionReddit is a social media platform that hosts online communities and is very popular with younger users. In December 2023, 76 million users visited Reddit each day, on average. Reddit is most commonly known for a question-answer style communication flow and the company has more than 100k unique communities that users engage in. The social media company mostly makes its money from digital advertising that is placed on Reddit's online communities.Reddit’s IPO has been in the making for a number of years and the firm achieved a massive $10B valuation in 2021. Due to strong investor demand for the company’s shares ahead of the initial public offering, the social media company priced its shares at the top of the range at $34. After Friday's price drop, Reddit now has a market cap of approximately $7.3B which is quite expensive when the company's fundamentals are considered.Taking a look at Reddit’s fundamentalsReddit’s financial disclosures ahead of the Initial Public Offering showed that the social network generated $804.0M in revenues in the 2023 fiscal year, showing a year over year growth rate of 21%. The social media company is, however, not profitable based off of either net income or free cash flow and has not turned a profit since it was founded in 2025. Of the $804M in revenues, $788.8M were advertising revenues, also showing 21% year over year growth.RedditAs I said, Reddit is not yet profitable, not even on an adjusted EBITDA basis. The social media company generated an adjusted EBITDA loss of $69.3M in FY 2023 which marked a narrowing of losses compared to the previous year. However, investors are unlikely to see positive adjusted EBITDA, or net income, or free cash flow, in FY 2024.RedditInvestors are likely overpaying for Reddit's revenue potentialSince Reddit has no profits to speak of and also no positive adjusted EBITDA or free cash flow, the only real way to value the social media company is based on its expected revenues. Reddit achieved $804M in revenues last year and may be able to grow its top line at a similar rate as last year, ~20%. This implies a projected top line of $960M in FY 2024 which in turn implies, with a current market cap of $7.3B, a price-to-revenue ratio of 7.6X.The closest competitor for Reddit is likely Pinterest (PINS) although this platform is more image-driven than based off of communication threads. Pinterest is projected to achieve a similar top line growth rate than Reddit in FY 2024 (~17%) but shares trade only at 6.4X revenues... and Pinterest is already profitable. In other words, Pinterest is generating positive earnings and cheaper than Reddit which translates, in my opinion, to an unattractive risk profile.If Reddit were to be valued at Pinterest's P/S ratio, then the social media company would have a fair value of $40, implying approximately 13% down-side revaluation potential. Meta Platforms (META) is trading at 8.2X FY 2024 revenues and is projected to grow its top line ~17%, but this social media company is also massively free cash flow-profitable. In other words, investors can buy more profitable, more established social media platforms at similar price-to-revenue ratios, implying that investors are currently mostly driven by hype than a sober evaluation of the company's fundamentals.Risks with RedditThe biggest risk for Reddit relates to the company’s high valuation based off of revenues and its rather unattractive profitability profile. The social media platform is burning through cash -- it had negative free cash flow of $85M in FY 2023 -- and the trajectory is unlikely to fundamentally change in the short term. A down-turn in the digital advertising market, given the lack of revenue diversification, would likely heavily weigh on Reddit's valuation factor as well!Final thoughtsReddit obviously had a quite successful Initial Public Offering with shares soaring 48% on the first day of trading and then extending their gains on Friday. The company now has a market value of $7.3B, but neither positive earnings, adjusted EBITDA or free cash flow. In terms of valuation, Reddit is extremely highly valued and the top line growth rate of 20% is really not that spectacular. As a result, I believe that there is a lot of hype around Reddit that from a fundamentals/investment point of view is not really justified. It has helped the <strong>Nasdaq</strong> and <strong>S&amp;P 500 </strong>reach new highs, and data shows that NVDA stock has dethroned <strong>Tesla</strong> (NASDAQ:<strong>TSLA</strong>) as the most popular stock traded by retail investors. With AI being the new buzzword thrown around and Nvidia stock price launching like a rocket, many are claiming that we are in a bubble. Let’s look at both sides and see which is more likely. </p><h2 id=\"id_554007240\">Nvidia has strong financials </h2><p>The reason for Nvidia’s stock performance despite a bear market was because of its strong financials. </p><p>From FY 2023 to FY 2024, Nvidia’s revenue jumped from $26.91 billion to $60.92 billion, almost a 2-and-a-half-time increase. Most importantly, profit margins jumped from a mere 16% to almost 50%!</p><p>As a result, its forward P/E ratio is significantly down from prior years because of the massive jump in earnings, at just 33x. In the past 4 years, this number has jumped as high as 72.98x since 2020 and averages around 44.28x. </p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/d32936a53d57995f77d0b08d7db4580a\" alt=\"S&amp;P Capital IQ \" title=\"S&amp;P Capital IQ \" tg-width=\"1600\" tg-height=\"573\"/><span>S&amp;P Capital IQ </span></p><p>Therefore, bulls argue that they are buying Nvidia at a discount because increased earnings have increased its valuation to justify the price. </p><h2 id=\"id_540170449\">Nvidia is most likely to capture the AI market </h2><p>While the stocks of other hyped technology companies saw their bubbles burst, Nvidia came out of 2022 stronger because of actual advances in AI technology. </p><p>In the world of AI, many argue that Nivida is the best fit to capitalize on the market; it’s said to own almost 90% of the AI chip market. Nvidia had a first-mover advantage because its original market, gaming, used parallel processors — perfect for AI applications. Other than speed itself, it also beats competitors in its network power and software. Nvidia acquired Mellanox, which helps it link thousands of GPUs in a data center together to boost performance. In terms of software, its investment in this area is a key factor as to why it beats AMD in performance, even though its chips aren’t that much more powerful. </p><h2 id=\"id_1744463565\">Nvidia faces short-term headwinds and concentration risks </h2><p>There are key areas where Nvidia is facing headwinds which could likely mean lower than projected revenue. This itself is dangerous since much of Nivida’s valuation currently comes from its expected profits. </p><p>One headwind is China, where Nvidia has been caught between the cold war between the US and China, and the Biden administration has restricted Nvidia from selling its latest chips. As a result, China only accounts for single-digit revenue compared to 19% in FY 2023. </p><p>In addition, there’s a heavy concentration risk. NVDA stock requires semiconductors to create GPUs, and almost all of it comes exclusively from Taiwan Semiconductors. When its competitors inevitably ramp up AI chips, Nivida will lose leverage as the biggest buyer from <strong>TSMC</strong> (NYSE:<strong>TSM</strong>) — it risks gross margins decreasing as TSMC can market the costs up. </p><h2 id=\"id_3129420281\">Customers turning to competitors </h2><p>Aside from traditional competitors like <strong>AMD</strong> (NASDAQ:<strong>AMD</strong>) and <strong>Intel</strong> (NASDAQ:<strong>INTC</strong>) fiercely trying to capitalize on the AI wave, one of the biggest challenges to Nvidia is that once customers are turning to competitors. Big tech companies like <strong>Microsoft</strong> (NASDAQ:<strong>MSFT</strong>) account for 15% of its revenue, <strong>Meta</strong> (NASDAQ:<strong>META</strong>) at 13%, <strong>Amazon</strong> (NASDAQ:<strong>AMZN</strong>) at 6.2% and <strong>Alphabet</strong> (NASDAQ:<strong>GOOG</strong>, NASDAQ:<strong>GOOGL</strong>) at 5.8%. All of these companies are also designing their own AI chips. In the long term, Nvidia’s market share will certainly be tested. </p><h2 id=\"id_1503075593\">The stock is volatile  </h2><p>For investors, whether they are cynical or optimistic, the stock has historically been very volatile. It has a high beta of 1.73 (which measures volatility compared to the overall market), and the stock has dropped by over 50% on 14 occasions since it IPOed. With one buyer reportedly accounting for one-fifth of Nvidia’s AI chip sales, it’s completely possible that Nvidia stock can easily take a turn for the worst if sales slow down. </p><p>In addition, the fact that so much of its value is now rested on its future performance means the stock becomes even more risky if it doesn’t meet investor expectations quarterly. Therefore, investors must recognize that Nvidia is highly risky, and should be prepared to hold it for the long term. </p><p>For me, I think there are better deals out there to invest in AI stocks. It still doesn’t hurt to own a little bit of Nvidia, and buying a share of the S&amp;P 500 index would already give most investors exposure to Nvidia. It has helped the Nasdaq and S&P 500 reach new highs, and data shows that NVDA stock has dethroned Tesla (NASDAQ:TSLA) as the most popular stock traded by retail investors. With AI being the new buzzword thrown around and Nvidia stock price launching like a rocket, many are claiming that we are in a bubble. Let’s look at both sides and see which is more likely. Nvidia has strong financials The reason for Nvidia’s stock performance despite a bear market was because of its strong financials. From FY 2023 to FY 2024, Nvidia’s revenue jumped from $26.91 billion to $60.92 billion, almost a 2-and-a-half-time increase. Most importantly, profit margins jumped from a mere 16% to almost 50%!As a result, its forward P/E ratio is significantly down from prior years because of the massive jump in earnings, at just 33x. In the past 4 years, this number has jumped as high as 72.98x since 2020 and averages around 44.28x. S&P Capital IQ Therefore, bulls argue that they are buying Nvidia at a discount because increased earnings have increased its valuation to justify the price. Nvidia is most likely to capture the AI market While the stocks of other hyped technology companies saw their bubbles burst, Nvidia came out of 2022 stronger because of actual advances in AI technology. In the world of AI, many argue that Nivida is the best fit to capitalize on the market; it’s said to own almost 90% of the AI chip market. Nvidia had a first-mover advantage because its original market, gaming, used parallel processors — perfect for AI applications. Other than speed itself, it also beats competitors in its network power and software. Nvidia acquired Mellanox, which helps it link thousands of GPUs in a data center together to boost performance. In terms of software, its investment in this area is a key factor as to why it beats AMD in performance, even though its chips aren’t that much more powerful. Nvidia faces short-term headwinds and concentration risks There are key areas where Nvidia is facing headwinds which could likely mean lower than projected revenue. This itself is dangerous since much of Nivida’s valuation currently comes from its expected profits. One headwind is China, where Nvidia has been caught between the cold war between the US and China, and the Biden administration has restricted Nvidia from selling its latest chips. As a result, China only accounts for single-digit revenue compared to 19% in FY 2023. In addition, there’s a heavy concentration risk. NVDA stock requires semiconductors to create GPUs, and almost all of it comes exclusively from Taiwan Semiconductors. When its competitors inevitably ramp up AI chips, Nivida will lose leverage as the biggest buyer from TSMC (NYSE:TSM) — it risks gross margins decreasing as TSMC can market the costs up. Customers turning to competitors Aside from traditional competitors like AMD (NASDAQ:AMD) and Intel (NASDAQ:INTC) fiercely trying to capitalize on the AI wave, one of the biggest challenges to Nvidia is that once customers are turning to competitors. Big tech companies like Microsoft (NASDAQ:MSFT) account for 15% of its revenue, Meta (NASDAQ:META) at 13%, Amazon (NASDAQ:AMZN) at 6.2% and Alphabet (NASDAQ:GOOG, NASDAQ:GOOGL) at 5.8%. All of these companies are also designing their own AI chips. In the long term, Nvidia’s market share will certainly be tested. The stock is volatile  For investors, whether they are cynical or optimistic, the stock has historically been very volatile. It has a high beta of 1.73 (which measures volatility compared to the overall market), and the stock has dropped by over 50% on 14 occasions since it IPOed. With one buyer reportedly accounting for one-fifth of Nvidia’s AI chip sales, it’s completely possible that Nvidia stock can easily take a turn for the worst if sales slow down. In addition, the fact that so much of its value is now rested on its future performance means the stock becomes even more risky if it doesn’t meet investor expectations quarterly. Therefore, investors must recognize that Nvidia is highly risky, and should be prepared to hold it for the long term. For me, I think there are better deals out there to invest in AI stocks. It still doesn’t hurt to own a little bit of Nvidia, and buying a share of the S&P 500 index would already give most investors exposure to Nvidia. AMD is seeing considerable top line revenue momentum in its Data Center segment and reported two consecutive quarters of revenue growth acceleration in Q3 &#39;23 and Q4 &#39;24. With major artificial intelligence (&#34;AI&#34;) themes playing out in the market right now and with AMD&#39;s revenue share in Data Center growing rapidly, I have decided to upgrade shares of AMD to hold. Nvidia Corporation&#39;s (NVDA) earnings release and blowout guidance for FQ1 &#39;25 was a major catalyst for my rating change here as well!</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/f7ee6859cf14b526d80bace2d07d2e73\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"439\"/><span>Data by YCharts</span></p><h2 id=\"id_3330928538\">Previous rating</h2><p>I rated AMD shares a sell in May 2023 due to what I believed was a stretched valuation and excessive enthusiasm about AMD’s strength in the server processor market (a.k.a. as its Data Center operations) at the time (shares are up 41% since). However, given Nvidia&#39;s recent blowout earnings report, which I discussed in my work recent &#34;Nvidia: Lessons Learned From My Worst Call Ever,&#34; I believe AMD is set to see its third quarter of revenue acceleration in Q1 &#39;24. While the earnings date is still some time away, AMD is likely seeing the same tipping point in AI adoption as Nvidia.</p><h2 id=\"id_262027464\">The big game is now AI</h2><p>While I have previously been more focused on AMD’s potential in the GPU market -- in part due to a massive GPU shortage that in FY 2022 supported pricing gains for graphics processing units used by gamers, cryptocurrency miners, professionals and content creators -- the big game is now clearly being played in the artificial intelligence market.</p><p>Based on projections made by Precedence Research, a data analytics and research firm, the market for artificial intelligence products is set to see, driven by the mainstreaming of AI applications, strong secular growth tailwinds that are expected to last into the next decade. The size of the artificial intelligence market is expected to hit $2.6T in FY 2032, which implies a 5.7X factor increase relative to the FY 2022 base year. The implicit growth projection calculates to a compound annual growth rate of approximately 20%.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/c4e23fdcf6f690cac942dd5740ff5a20\" alt=\"Precedence Research\" title=\"Precedence Research\" tg-width=\"640\" tg-height=\"379\"/><span>Precedence Research</span></p><p>Since AMD is investing aggressively into its AI capabilities and is launching its own dedicated chips that are specifically suited for artificial intelligence applications, I believe I previously underestimated AMD’s AI potential. The investments, from a product perspective, chiefly relate to AI-dedicated GPUs that have the potential to train AI models used by large companies. Last December, AMD announced the launch of the AMD Instinct MI300X GPU which has been developed specifically to support large-language model training. Companies like Meta Platforms, Microsoft and Oracle have announced that they will use MI300X GPUs for their cloud services.</p><p>Over the last five years both AMD and Nvidia have ramped up their capital expenditures significantly. Since AMD and Nvidia made it a priority to improve the line-ups of their high-performance AI chips, I expect this trend to continue in FY 2024.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/b670f815866d88f0dff9f7f8579cb2b6\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"439\"/><span>Data by YCharts</span></p><h2 id=\"id_473583018\">Nvidia has a more concentrated Data Center-related revenue stream, but AMD is catching up</h2><p>AMD grew its Data Center revenues 38% year-over-year in Q4 2023 (the quarter ending December) while Nvidia’s core segment revenues increased 409% from the year-earlier period (Nvidia&#39;s quarter ended January 28, 2024). This growth differential matters greatly because Nvidia’s Data Center operations are much bigger than AMD’s, as measured by their corresponding revenue shares.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/90030ce01fc2b716cac588c21b24fb0c\" alt=\"AMD\" title=\"AMD\" tg-width=\"640\" tg-height=\"346\"/><span>AMD</span></p><p>Nvidia&#39;s significantly stronger top line growth is a key advantage the firm has over AMD, and it relates to Nvidia having a revenue mix that is optimized for the AI/Data Center revolution. Nvidia’s Data Center-related revenues are 3.6X larger than AMD&#39;s and the revenue share is 2.2X larger: Nvidia&#39;s total consolidated revenues consisted to 83% of Data Center-related revenues while AMD&#39;s Data Center business (as reported) represented a relatively small 37% top line share.</p><p>This means that for every dollar in revenue generated AMD&#39;s Data Center segment contributes 37 cents compared to a revenue contribution of 83 cents for Nvidia. Since the new growth frontier for these chip maker seems to be in artificial intelligence, I believe that Nvidia is set to benefit more profoundly from AI-driven growth in the market.</p><p>However, AMD is catching up. AMD announced the launch of its own dedicated AI graphics processing unit, the Instinct MI300X data center chip, in December which supports the training of AI models. This AI GPU product roll-out could gain serious momentum for AMD in FY 2024 as demand for these products is growing rapidly. While Nvidia has seen two consecutive quarters of revenue deceleration, AMD&#39;s top line has seen accelerating growth in the last two quarters. In fact, AMD&#39;s Q4&#39;23 Data Center revenue growth rate Q/Q surpassed Nvidia&#39;s segment growth by 16 PP. AMD&#39;s Data Center revenue share also increased from 25% in Q2&#39;23 to 37% in Q4&#39;23, so AMD is seeing a trend of growing AI-related revenue importance while the new product launches could add to the developing momentum in Q1&#39;24.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/241222f18cb689361a6f75af8a4caa28\" alt=\"Source: Author\" title=\"Source: Author\" tg-width=\"820\" tg-height=\"899\"/><span>Source: Author</span></p><p>Nvidia already got a head start in the AI market by launching the H100 chip in 2022. This chip has been specifically designed for supporting artificial intelligence applications in the Data Center market. AMD has been lagging behind Nvidia in the AI GPU market, but the company in December announced the introduction of the Instinct MI300X accelerator and the Instinct M1300A accelerated processing unit.</p><p style=\"text-align: left;\">Intel (INTC) announced the Gaudi3 chip for generative AI software in December, to be launched in FY 2024. While AMD and Intel are getting ready to launch their first AI GPUs, Nvidia is already moving towards the next-gen H200 which is expected to be available in Q2&#39;24. Given Nvidia&#39;s early launch of the H100, the company owns the majority of the Data Center GPU market.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/edaad35f217ea7cbb5d664b3cd5b39fd\" alt=\"IoT Analytics\" title=\"IoT Analytics\" tg-width=\"640\" tg-height=\"640\"/><span>IoT Analytics</span></p><h2 id=\"id_135395277\" style=\"text-align: left;\">Expectations for AMD in FY 2024</h2><p style=\"text-align: left;\">Nvidia&#39;s outlook for FQ1 &#39;25 has strong implications for AMD -- Nvidia called for $24B in revenues, implying a Y/Y growth rate of 334% -- which is that AI product and chip adoption is accelerating in the market as artificial intelligence applications are mainstreamed. With companies investing serious money into building their own AI-supported large language models ((LLMs)), AMD is set for stronger revenue tailwinds that I initially expected.</p><p style=\"text-align: left;\">Given these trends I expect for AMD a continual expansion of the Data-Center revenue share in FY 2024. Given that AMD&#39;s Data Center-related revenue share is relatively small at 37% (relative to Nvidia), AMD may be able to grow its segment revenue share much faster than Nvidia this year as well.</p><p style=\"text-align: left;\">AMD is making moves to catch up to Nvidia as well which could lead to further sentiment improvements and EPS estimate upside revisions. The company recently announced the launch of the Instinct MI300X accelerator and the Instinct M1300A accelerated processing unit which are used to train LLMs. The MI300X chip is set to compete against Nvidia’s H100 chip, the firm&#39;s high-end AI GPU. As these products roll out and AMD sees accelerating shipments, the company&#39;s Data Center growth could surprise to the upside in FY 2024.</p><h2 id=\"id_1148213393\" style=\"text-align: left;\">Nvidia actually has a valuation advantage relative to AMD... but AMD is facing its own &#39;Nvidia moment&#39;</h2><p style=\"text-align: left;\">Nvidia not only has a growth and Data Center concentration advantage relative to AMD, but Nvidia&#39;s shares are also cheaper. Nvidia is trading at a P/E ratio of 27X compared to AMD&#39;s 32X P/E ratio. Estimates for Nvidia have also rapidly reset to the upside in the last couple of months which reflects the market&#39;s confidence that Nvidia&#39;s growth can be sustained.</p><p style=\"text-align: left;\">Interestingly, both AMD and Nvidia have traded at about 30X P/E in the last three years, on average. With shares of AMD -- despite slower projected revenue growth -- being more expensive than Nvidia (and trading above the 3-year average P/E ratio), I believe AMD is currently slightly overvalued at a price of $176. Based off of a &#34;fair value&#34; P/E ratio range of 30-31X (the 3-year average), shares of AMD could have a fair value of $164-169.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/47537bfc56c7db5dc25c21d7df228b79\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"525\"/><span>Data by YCharts</span></p><p style=\"text-align: left;\">AMD had FY 2023 free cash flow of $1.12B and a FCF margin of 5%. Given that AMD is seeing the rollout of its AI GPU this year, I expect strong upside in the FCF margin. Calculating with a FCF margin of 5% (to remain conservative) and a consensus FY 2024 top line estimate of $25.8B results in a P/FCF ratio of 220X. A 10% FCF margin (which would still be below the FY 2023 FCF margin level of 13%) implies a forward P/FCF ratio of 110X.</p><p style=\"text-align: left;\">AMD, since it is not yet benefiting from the sale of expensive, high-performance AI chips, is much more expensive than Nvidia. AMD&#39;s main rival had $26.9B in free cash flow in FY 2024 which calculates to a 44% free cash flow margin. Assuming a stable FCF margin for the current fiscal year and using a $109.7B revenue consensus estimate, Nvidia is valued at 40X projected FCF.</p><p style=\"text-align: left;\">Nvidia currently has the higher free cash flow value, but AMD should see a significant expansion in its FCF margin as it scales its AI GPU and could therefore also soon have its own &#34;Nvidia moment&#34; of explosive free cash flow growth.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0aab5caa5319d9087a9e782cc28c07bb\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"439\"/><span>Data by YCharts</span></p><h2 id=\"id_2231835026\" style=\"text-align: left;\">Risks with AMD</h2><p style=\"text-align: left;\">AMD is set to benefit from these powerful AI trends and the company has seen two consecutive quarters of revenue acceleration already. Nvidia&#39;s earnings report and outlook for FQ1&#39;25 strongly implies that this revenue momentum, for both AMD and Nvidia, is here to stay. What would change my mind about AMD is if the company failed to translate top line growth, especially in its core Data Center business, into real earnings growth. A falling share of Data Center revenues would also be a concern to me.</p><h2 id=\"id_3157126905\" style=\"text-align: left;\">Final considerations</h2><p style=\"text-align: left;\">Nvidia’s recent blowout earnings release and strong outlook for AI-specific Data Center growth implies that Advanced Micro Devices, Inc. is seeing the same tailwinds in its Data Center business. Nvidia got a head-start in the business by making an early and aggressive bet on the AI market, and its Nvidia AI platform for enterprise customers is seeing accelerating corporate adoption. AMD, however, makes good moves here as well and recently caught up to Nvidia in terms of Data Center revenue growth. This implies that AMD could soon face its own Nvidia moment: the launch of an AI GPU that catalyzes an immense free cash flow upswing. Nvidia Corporation's (NVDA) earnings release and blowout guidance for FQ1 '25 was a major catalyst for my rating change here as well!Data by YChartsPrevious ratingI rated AMD shares a sell in May 2023 due to what I believed was a stretched valuation and excessive enthusiasm about AMD’s strength in the server processor market (a.k.a. as its Data Center operations) at the time (shares are up 41% since). However, given Nvidia's recent blowout earnings report, which I discussed in my work recent \"Nvidia: Lessons Learned From My Worst Call Ever,\" I believe AMD is set to see its third quarter of revenue acceleration in Q1 '24. While the earnings date is still some time away, AMD is likely seeing the same tipping point in AI adoption as Nvidia.The big game is now AIWhile I have previously been more focused on AMD’s potential in the GPU market -- in part due to a massive GPU shortage that in FY 2022 supported pricing gains for graphics processing units used by gamers, cryptocurrency miners, professionals and content creators -- the big game is now clearly being played in the artificial intelligence market.Based on projections made by Precedence Research, a data analytics and research firm, the market for artificial intelligence products is set to see, driven by the mainstreaming of AI applications, strong secular growth tailwinds that are expected to last into the next decade. The size of the artificial intelligence market is expected to hit $2.6T in FY 2032, which implies a 5.7X factor increase relative to the FY 2022 base year. The implicit growth projection calculates to a compound annual growth rate of approximately 20%.Precedence ResearchSince AMD is investing aggressively into its AI capabilities and is launching its own dedicated chips that are specifically suited for artificial intelligence applications, I believe I previously underestimated AMD’s AI potential. The investments, from a product perspective, chiefly relate to AI-dedicated GPUs that have the potential to train AI models used by large companies. Last December, AMD announced the launch of the AMD Instinct MI300X GPU which has been developed specifically to support large-language model training. Companies like Meta Platforms, Microsoft and Oracle have announced that they will use MI300X GPUs for their cloud services.Over the last five years both AMD and Nvidia have ramped up their capital expenditures significantly. Since AMD and Nvidia made it a priority to improve the line-ups of their high-performance AI chips, I expect this trend to continue in FY 2024.Data by YChartsNvidia has a more concentrated Data Center-related revenue stream, but AMD is catching upAMD grew its Data Center revenues 38% year-over-year in Q4 2023 (the quarter ending December) while Nvidia’s core segment revenues increased 409% from the year-earlier period (Nvidia's quarter ended January 28, 2024). This growth differential matters greatly because Nvidia’s Data Center operations are much bigger than AMD’s, as measured by their corresponding revenue shares.AMDNvidia's significantly stronger top line growth is a key advantage the firm has over AMD, and it relates to Nvidia having a revenue mix that is optimized for the AI/Data Center revolution. Nvidia’s Data Center-related revenues are 3.6X larger than AMD's and the revenue share is 2.2X larger: Nvidia's total consolidated revenues consisted to 83% of Data Center-related revenues while AMD's Data Center business (as reported) represented a relatively small 37% top line share.This means that for every dollar in revenue generated AMD's Data Center segment contributes 37 cents compared to a revenue contribution of 83 cents for Nvidia. Since the new growth frontier for these chip maker seems to be in artificial intelligence, I believe that Nvidia is set to benefit more profoundly from AI-driven growth in the market.However, AMD is catching up. AMD announced the launch of its own dedicated AI graphics processing unit, the Instinct MI300X data center chip, in December which supports the training of AI models. This AI GPU product roll-out could gain serious momentum for AMD in FY 2024 as demand for these products is growing rapidly. While Nvidia has seen two consecutive quarters of revenue deceleration, AMD's top line has seen accelerating growth in the last two quarters. In fact, AMD's Q4'23 Data Center revenue growth rate Q/Q surpassed Nvidia's segment growth by 16 PP. AMD's Data Center revenue share also increased from 25% in Q2'23 to 37% in Q4'23, so AMD is seeing a trend of growing AI-related revenue importance while the new product launches could add to the developing momentum in Q1'24.Source: AuthorNvidia already got a head start in the AI market by launching the H100 chip in 2022. This chip has been specifically designed for supporting artificial intelligence applications in the Data Center market. AMD has been lagging behind Nvidia in the AI GPU market, but the company in December announced the introduction of the Instinct MI300X accelerator and the Instinct M1300A accelerated processing unit.Intel (INTC) announced the Gaudi3 chip for generative AI software in December, to be launched in FY 2024. While AMD and Intel are getting ready to launch their first AI GPUs, Nvidia is already moving towards the next-gen H200 which is expected to be available in Q2'24. Given Nvidia's early launch of the H100, the company owns the majority of the Data Center GPU market.IoT AnalyticsExpectations for AMD in FY 2024Nvidia's outlook for FQ1 '25 has strong implications for AMD -- Nvidia called for $24B in revenues, implying a Y/Y growth rate of 334% -- which is that AI product and chip adoption is accelerating in the market as artificial intelligence applications are mainstreamed. With companies investing serious money into building their own AI-supported large language models ((LLMs)), AMD is set for stronger revenue tailwinds that I initially expected.Given these trends I expect for AMD a continual expansion of the Data-Center revenue share in FY 2024. Given that AMD's Data Center-related revenue share is relatively small at 37% (relative to Nvidia), AMD may be able to grow its segment revenue share much faster than Nvidia this year as well.AMD is making moves to catch up to Nvidia as well which could lead to further sentiment improvements and EPS estimate upside revisions. The company recently announced the launch of the Instinct MI300X accelerator and the Instinct M1300A accelerated processing unit which are used to train LLMs. The MI300X chip is set to compete against Nvidia’s H100 chip, the firm's high-end AI GPU. As these products roll out and AMD sees accelerating shipments, the company's Data Center growth could surprise to the upside in FY 2024.Nvidia actually has a valuation advantage relative to AMD... but AMD is facing its own 'Nvidia moment'Nvidia not only has a growth and Data Center concentration advantage relative to AMD, but Nvidia's shares are also cheaper. Nvidia is trading at a P/E ratio of 27X compared to AMD's 32X P/E ratio. Estimates for Nvidia have also rapidly reset to the upside in the last couple of months which reflects the market's confidence that Nvidia's growth can be sustained.Interestingly, both AMD and Nvidia have traded at about 30X P/E in the last three years, on average. With shares of AMD -- despite slower projected revenue growth -- being more expensive than Nvidia (and trading above the 3-year average P/E ratio), I believe AMD is currently slightly overvalued at a price of $176. Based off of a \"fair value\" P/E ratio range of 30-31X (the 3-year average), shares of AMD could have a fair value of $164-169.Data by YChartsAMD had FY 2023 free cash flow of $1.12B and a FCF margin of 5%. Given that AMD is seeing the rollout of its AI GPU this year, I expect strong upside in the FCF margin. Calculating with a FCF margin of 5% (to remain conservative) and a consensus FY 2024 top line estimate of $25.8B results in a P/FCF ratio of 220X. A 10% FCF margin (which would still be below the FY 2023 FCF margin level of 13%) implies a forward P/FCF ratio of 110X.AMD, since it is not yet benefiting from the sale of expensive, high-performance AI chips, is much more expensive than Nvidia. AMD's main rival had $26.9B in free cash flow in FY 2024 which calculates to a 44% free cash flow margin. Assuming a stable FCF margin for the current fiscal year and using a $109.7B revenue consensus estimate, Nvidia is valued at 40X projected FCF.Nvidia currently has the higher free cash flow value, but AMD should see a significant expansion in its FCF margin as it scales its AI GPU and could therefore also soon have its own \"Nvidia moment\" of explosive free cash flow growth.Data by YChartsRisks with AMDAMD is set to benefit from these powerful AI trends and the company has seen two consecutive quarters of revenue acceleration already. Nvidia's earnings report and outlook for FQ1'25 strongly implies that this revenue momentum, for both AMD and Nvidia, is here to stay. What would change my mind about AMD is if the company failed to translate top line growth, especially in its core Data Center business, into real earnings growth. A falling share of Data Center revenues would also be a concern to me.Final considerationsNvidia’s recent blowout earnings release and strong outlook for AI-specific Data Center growth implies that Advanced Micro Devices, Inc. is seeing the same tailwinds in its Data Center business. Nvidia got a head-start in the business by making an early and aggressive bet on the AI market, and its Nvidia AI platform for enterprise customers is seeing accelerating corporate adoption. AMD, however, makes good moves here as well and recently caught up to Nvidia in terms of Data Center revenue growth. This implies that AMD could soon face its own Nvidia moment: the launch of an AI GPU that catalyzes an immense free cash flow upswing.
