But policy-makers have left little doubt they will tighten monetary policy until inflation pressures fully abate.</p><p>With the labor market showing signs of softness as the number of Americans filing new claims for unemployment benefits rose for the second straight week, the Nasdaq turned lower as investors questioned the economy&#39;s strength.</p><p>&#34;It was a better CPI print yesterday than expected and a better PPI print this morning than forecasted by analysts. So it fit that theme, that peak inflation has occurred as energy continues to decline,&#34; said George Catrambone, head of Americas trading at DWS Group. &#34;But I would be concerned about a head fake.&#34;</p><p>The Dow Jones Industrial Average rose 27.16 points, or 0.08%, to 33,336.67, while the S&amp;P 500 slid 2.97 points, or 0.07%, to 4,207.27 and the Nasdaq Composite dropped 74.89 points, or 0.58%, to 12,779.91.</p><p>Volume on U.S. exchanges was 12.36 billion shares, compared with the 11.06 billion average for the full session over the past 20 trading days.</p><p>Six of the 11 major S&amp;P 500 sectors declined, with health care leading. Energy rose 3.2% to lead gainers and help value stocks advance 0.4% as growth shares fell 0.5%.</p><p>Banks extended their rally with Goldman Sachs and JPMorgan Chase &amp; Co rising 1.1% and 1.5%, respectively.</p><p>Benchmark U.S. Treasury yields hit more than two-week highs as bond investors bet the Fed will press on with hiking rates as inflation is still hot, even though price pressures have eased a bit.</p><p>Demand, as seen by an almost 9% increase in aggregate spending power, is still too strong and may lead the Fed to stay aggressive longer than many hope, said Jack Janasiewicz, lead portfolio strategist at Natixis Investment Managers Solutions.</p><p>&#34;We&#39;re becoming a little more worried because the Fed might have to do a little bit more work to try to cool that excess demand side of the equation,&#34; Janasiewicz said.</p><p>High-growth stocks that had rallied on Wednesday fell, Tesla Inc down 2.6% and Amazon.com Inc off 1.5%.</p><p>Despite its recent bounce of mid-June lows, the tech-heavy Nasdaq is down about 18% so far this year as fears of an aggressive monetary policy have sapped appetite for equities, particularly high-growth stocks.</p><p>The U.S. central bank has raised its policy rate by 225 basis points since March as it battles to cool demand without sparking a sharp rise in layoffs.</p><p>In earnings-driven news, Walt Disney jumped 4.7% as the media giant edged past rival Netflix Inc with 221 million streaming customers and announced it will increase prices for customers who want to watch Disney+ or Hulu without commercials.</p><p>Bumble Inc fell 8.6% on cutting its full-year revenue forecast, taking a hit from the Ukraine war, while also grappling with competition from rival Match Group Inc in the online dating market.</p><p>Advancing issues outnumbered declining ones on the NYSE by a 1.54-to-1 ratio; But policy-makers have left little doubt they will tighten monetary policy until inflation pressures fully abate.</p><p>With the labor market showing signs of softness as the number of Americans filing new claims for unemployment benefits rose for the second straight week, the Nasdaq turned lower as investors questioned the economy&#39;s strength.</p><p>&#34;It was a better CPI print yesterday than expected and a better PPI print this morning than forecasted by analysts. Indeed, Apple even enticed investing legend Warren Buffett, who typically stays away from technology stocks, to take up a billion-dollar position back in 2016. But, as many of us know, the larger a snowball gets the harder it is to roll, to the point where it&#39;s so large it can&#39;t be rolled at all. With a nearly $2.5 trillion market cap, Apple is an enormous snowball. To put it in perspective, Apple is the size of 25 PayPal&#39;s (PYPL). It takes an enormous amount of money to move Apple, whether that be revenue, earnings, or investors.</p><p>Apple has an impressive track record of innovation with products such as the Apple Watch, Air Pods, Apple TV, and Apple Pay. But how many more home runs could be left in this behemoth? Just as important a question, how far outside the park must Apple hit these home runs to have a meaningful impact on revenue and earnings?</p><p>I&#39;m not betting against Apple&#39;s ability to innovate. I&#39;m betting against their ability to replicate past success in a manner that&#39;ll grow EPS well above the S&amp;P 500. In my opinion, Apple is a snowball that&#39;s just too hard to move. Because of this, I think investors are better off buying theSPY.</p><p><b>Where is Future Growth Coming From?</b></p><p>I think most of us will agree Apple has pretty well saturated the smartphone market in the US. As of 2021,datashows Apple had 46.9% of the US smartphone market with share gains growing at a very slow pace. I see no reason to believe iPhone share gains will be any better than the recent past.</p><p><img src=\"https://static.tigerbbs.com/6f5a8230f021553bdab552ae6cb8ce70\" tg-width=\"640\" tg-height=\"344\" referrerpolicy=\"no-referrer\"/></p><p>iPhone Market Share (statista.com)</p><p>Apple&#39;s second-largest market is Europe where they hold a 32.3% share. Apple holds a microscopic edge over Samsung as a market leader. Share gains in Europe have also moderated in recent years similar to the US.</p><p><img src=\"https://static.tigerbbs.com/f0becc8c9b730dc6c023bcefce1e0646\" tg-width=\"640\" tg-height=\"315\" referrerpolicy=\"no-referrer\"/></p><p>Apple Market Share - Europe (Statcounter.com)</p><p>Perhaps China can save the day? Apple recently reclaimed the number one spot as a smartphone provider in China. Apple overtook competitor Huawei after Huawei was negatively impacted by US sanctions. So, one could argue Apple&#39;s 23% leading market position is somewhat artificial.</p><p>Either way, with saturated markets in the US and Europe and a fiercely competitive environment in China, I don&#39;t see market-beating returns coming as a result of increasing iPhone sales which are the backbone of the company.</p><p>So, where will Apple turn to produce the +15% per year (or approximately $15 billion in year one) earnings growth investors are accustomed to?</p><p><b>Share Repurchases</b></p><p>Over the past 10 years, Apple has spent an astonishing$467 billion on share repurchases, reducing a total number of shares outstanding by 4.4% annually. Share repurchases have been a foundation of Apple&#39;s annual EPS growth and I fully expect this to continue in the future. While I&#39;m a fan of share repurchases, I don&#39;t prefer when they&#39;re the primary form of EPS growth.</p><p><img src=\"https://static.tigerbbs.com/664dc00f07bea24b2eb1aa207937ae30\" tg-width=\"640\" tg-height=\"376\" referrerpolicy=\"no-referrer\"/></p><p>Shares Outstanding (Quickfs.com)</p><p>To put it in perspective, share repurchases accounted for the following percentage (approximate) of annual EPS growth for Apple:</p><ul><li>2017: 47% of YOY EPS growth</li><li>2018: 21% of YOY EPS growth</li><li>2019: Not measurable because EPS growth was negative</li><li>2020: 62% of YOY EPS growth</li><li>2021: 9% of YOY EPS growth</li></ul><p>Prior to 2021, share repurchases often accounted for a significant portion of EPS growth. I view 2021 as an outlier due to the amount of fiscal stimulus injected into the economy, which drove up revenue for many companies, including Apple.</p><p><b>Products &amp; Services</b></p><p>Apple has numerous products and services of which I am a satisfied customer. These include the iPhone, iPad, Apple Watch, Air Pods, AppStore, Apple Pay, and Apple Music. I greatly enjoy each of these and believe they offer excellent value.</p><p>Apple&#39;s fastest growing categories are Wearables, Home &amp; Accessories and Services. Over the past 5 years, Wearables, Home &amp; Accessories has grown revenue at a 31.5% CAGR while Services clocks in at 20.3%.</p><p>Here&#39;s what&#39;s included in each per Apple&#39;s 2021 10-K filing.</p><blockquote>Wearables, Home and Accessories net sales include sales of AirPods, Apple TV, Apple Watch, Beats products, HomePod, iPod touch and accessories.</blockquote><blockquote>Services net sales include sales from the Company&#39;s advertising, AppleCare, cloud, digital content, payment and other services. Services net sales also include amortization of the deferred value of services bundled in the sales price of certain products.</blockquote><p><img src=\"https://static.tigerbbs.com/2b67155a2ae8b688f5fddfede0b0344b\" tg-width=\"640\" tg-height=\"168\" referrerpolicy=\"no-referrer\"/></p><p>Revenue by Category (Author&#39;s personal data)</p><p>As seen in the table above, iPhone, Mac, and iPad sales have been fairly lumpy whereas Wearables, Home &amp; Accessories and Services has been steadily increasing.</p><p>Using this information, I can make an educated guess on future revenue growth for Apple. In the table below, I de-rated the revenue CAGR for each category to reflect a more modest expectation of growth.</p><p><img src=\"https://static.tigerbbs.com/d0e23bc5acddfa2604ba624d20446f19\" tg-width=\"640\" tg-height=\"166\" referrerpolicy=\"no-referrer\"/></p><p>Forecast Revenue by Category (Author&#39;s personal data)</p><p><b>Valuation</b></p><p>Using the market multiple approaches, I arrive at a 2026 target price of $197 for Apple, which includes share repurchases but excludes dividends. I assumed revenue growth of 10.3% (table above), net margins of 23.2% (5YR avg), a long-term PE of 20, and reducing shares outstanding by 4.5% annually.</p><ul><li>2026 revenue estimate = $593 billion</li><li>Net income = $593 billion x 23.2% = $137.6 billion</li><li>Shares outstanding reducing from 16.9 billion in 2022 to 14.0 billion in 2026</li><li>2026 EPS estimate = $137.6 billion / 14.0 billion = $9.83</li><li>Fair value = 20 (PE) x $9.83 = $196.60</li></ul><p>With today&#39;s price of $154 per share, a target price of $196.60 would constitute a 5-year CAGR of 5%. Not exactly a market-beating return in my opinion.</p><p>From a DCF perspective, I show an intrinsic value of $156, which doesn&#39;t offer an acceptable margin of safety. I used an 8% discount rate and 2.5% terminal growth rate. I assumed Apple will continue reducing a total number of shares outstanding by 2.5% annually and grow FCF by 7.4% annually (below the 10 YR CAGR of 10.8%).</p><p><img src=\"https://static.tigerbbs.com/89bb0473ac235d24fd63d6a47a1f565f\" tg-width=\"640\" tg-height=\"340\" referrerpolicy=\"no-referrer\"/></p><p>DCF Valuation (Author&#39;s personal data)</p><p><b>Aren&#39;t There Risks To The SPY?</b></p><p>Of course, stocks and ETFs aren&#39;t called risk-assets for nothing. In the current macro environment of rising interest rates, sky-high inflation, and a looming recession, investing anywhere is risky. To quote Mr. Buffett:</p><blockquote>Unless you can watch your stock holding decline by 50% without becoming panic-stricken, you should not be in the stock market.</blockquote><p>History says 10 or 20 years from now, the market will be higher than what it is today, so it&#39;s important to keep a long-term perspective. In the current environment,dollar-cost averaging may be the best approach. And if you find yourself stressed about unrealized losses in 2022, that&#39;s probably a good sign you&#39;re invested too heavily, either in general or in an individual position. How well you sleep at night is often a good gauge of portfolio health.</p><p><b>Conclusion</b></p><p>Apple is a phenomenal company with a bright future, but I find it hard to believe it&#39;ll offer market-beating returns in the coming years. At its current share price, Apple appears to be fairly valued and doesn&#39;t offer an acceptable margin of safety. Investors looking to 5x their money in the next 5 to 10 years likely won&#39;t be able to do so owning Apple. It&#39;s simply too large a snowball. Indeed, Apple even enticed investing legend Warren Buffett, who typically stays away from technology stocks, to take up a billion-dollar position back in 2016. But, as many of us know, the larger a snowball gets the harder it is to roll, to the point where it's so large it can't be rolled at all. With a nearly $2.5 trillion market cap, Apple is an enormous snowball. To put it in perspective, Apple is the size of 25 PayPal's (PYPL). It takes an enormous amount of money to move Apple, whether that be revenue, earnings, or investors.Apple has an impressive track record of innovation with products such as the Apple Watch, Air Pods, Apple TV, and Apple Pay. But how many more home runs could be left in this behemoth? Just as important a question, how far outside the park must Apple hit these home runs to have a meaningful impact on revenue and earnings?I'm not betting against Apple's ability to innovate. I'm betting against their ability to replicate past success in a manner that'll grow EPS well above the S&P 500. In my opinion, Apple is a snowball that's just too hard to move. Because of this, I think investors are better off buying theSPY.Where is Future Growth Coming From?I think most of us will agree Apple has pretty well saturated the smartphone market in the US. As of 2021,datashows Apple had 46.9% of the US smartphone market with share gains growing at a very slow pace. I see no reason to believe iPhone share gains will be any better than the recent past.iPhone Market Share (statista.com)Apple's second-largest market is Europe where they hold a 32.3% share. Apple holds a microscopic edge over Samsung as a market leader. Share gains in Europe have also moderated in recent years similar to the US.Apple Market Share - Europe (Statcounter.com)Perhaps China can save the day? Apple recently reclaimed the number one spot as a smartphone provider in China. Apple overtook competitor Huawei after Huawei was negatively impacted by US sanctions. So, one could argue Apple's 23% leading market position is somewhat artificial.Either way, with saturated markets in the US and Europe and a fiercely competitive environment in China, I don't see market-beating returns coming as a result of increasing iPhone sales which are the backbone of the company.So, where will Apple turn to produce the +15% per year (or approximately $15 billion in year one) earnings growth investors are accustomed to?Share RepurchasesOver the past 10 years, Apple has spent an astonishing$467 billion on share repurchases, reducing a total number of shares outstanding by 4.4% annually. Share repurchases have been a foundation of Apple's annual EPS growth and I fully expect this to continue in the future. We knew that overall results would be down sequentially from Q1 levels thanks to the Shanghai factory being shut down for a number of weeks. Investors were curious to see how this would impact profitability, especially when combined with two new factories ramping, and what this meant for the second half of 2022.</p><p>As I detailed in my earnings preview article, I wasn&#39;t going to be overly concerned with the headline numbers unless they were really out there one way or another. For the quarter, Tesla came in a little under $17 billion in revenue, right around what the street was expecting. I was a little light all around, except for leasing revenue that dropped sequentially. My guess is that I overestimated the stronger dollar impact here, plus it seems Tesla ramped solar and services a bit more than most expectations. Credit sales also came in higher than I was looking for, but still dropped significantly sequentially thanks to Q1&#39;s one-time benefit. In the graphic below, you can see the overall numbers against my three earnings cases. Dollar values are in millions except per share amounts.</p><p><img src=\"https://static.tigerbbs.com/8fa1c563724b0f9eaf8f641f9c1a5b9e\" tg-width=\"640\" tg-height=\"576\" referrerpolicy=\"no-referrer\"/></p><p>Tesla Q2 Results (Author Estimates, Company Report)</p><p>While I was low on revenues, I also was low on the cost of goods sold. I thought Tesla would surprise a bit with margins as it recently has, but that was not the case here. GAAP automotive gross margins fell by 5 percentage points sequentially to 27.9%, falling 90 basis points shy of my estimate, while non-GAAP fell by 3.8 percentage points to 26.2%. Tesla&#39;s gross profit dollar figure came in above my base case but was still below my bull case. The company made nice improvements in energy and services margins as those segments saw revenues jump sequentially.</p><p>On the operating side, Tesla&#39;s expenses came in lower than my projections. Research and development costs dropped about $200 million sequentially, which seems a little odd given all the products the company is supposedly working on at the moment. The major difference here was that restructuring and other costs were $400 million less than I figured. The reason here is that Tesla converted most of its Bitcoin to fiat currency during Q2, so there wasn&#39;t a massive impairment charge that many were looking for. The Bitcoin sale was a surprise given Elon Musk&#39;s past comments about holding the cryptocurrency.</p><p>Tesla&#39;s non-GAAP EPS came in above all three of my cases, mainly driven by the Bitcoin sale and other income items, which can vary wildly from quarter to quarter. Again, I&#39;m not going to make too much of the $2.18 figure beating the $1.80 average street estimate for Q2, given the Bitcoin sale and a variety of other one-time items for the quarter. I&#39;m guessing analysts will call this a &#34;better than feared&#34; quarter, but it wasn&#39;t exactly a blockbuster that bulls can really rally around.</p><p>On the cash flow front, Tesla reported free cash flow of $621 million, a bit less than the just under $1 billion the street was looking for. Tesla&#39;s cash balance rose to more than $18 billion, helped a bit by the Bitcoin sale. The one item that worried me a bit is that despite the huge drop in production, accrued liabilities and accounts payable rose again. This meant that Tesla&#39;s days payable outstanding rose to 80 from 72 in Q1 and 71 at the end of June 2021, so the 80 figure represents the highest value since Tesla started disclosing this metric.</p><p>Cash flow numbers are certainly helped when you continue to stretch out payments to your suppliers. Critics also might say that the Bitcoin sale was due to Tesla being in a little bit of a cash crunch. We knew that overall results would be down sequentially from Q1 levels thanks to the Shanghai factory being shut down for a number of weeks. Investors were curious to see how this would impact profitability, especially when combined with two new factories ramping, and what this meant for the second half of 2022.As I detailed in my earnings preview article, I wasn't going to be overly concerned with the headline numbers unless they were really out there one way or another. For the quarter, Tesla came in a little under $17 billion in revenue, right around what the street was expecting. I was a little light all around, except for leasing revenue that dropped sequentially. My guess is that I overestimated the stronger dollar impact here, plus it seems Tesla ramped solar and services a bit more than most expectations. Credit sales also came in higher than I was looking for, but still dropped significantly sequentially thanks to Q1's one-time benefit. In the graphic below, you can see the overall numbers against my three earnings cases. I thought Tesla would surprise a bit with margins as it recently has, but that was not the case here. GAAP automotive gross margins fell by 5 percentage points sequentially to 27.9%, falling 90 basis points shy of my estimate, while non-GAAP fell by 3.8 percentage points to 26.2%. Tesla's gross profit dollar figure came in above my base case but was still below my bull case. The company made nice improvements in energy and services margins as those segments saw revenues jump sequentially.On the operating side, Tesla's expenses came in lower than my projections. Research and development costs dropped about $200 million sequentially, which seems a little odd given all the products the company is supposedly working on at the moment. The major difference here was that restructuring and other costs were $400 million less than I figured. The reason here is that Tesla converted most of its Bitcoin to fiat currency during Q2, so there wasn't a massive impairment charge that many were looking for. The Bitcoin sale was a surprise given Elon Musk's past comments about holding the cryptocurrency.Tesla's non-GAAP EPS came in above all three of my cases, mainly driven by the Bitcoin sale and other income items, which can vary wildly from quarter to quarter. Again, I'm not going to make too much of the $2.18 figure beating the $1.80 average street estimate for Q2, given the Bitcoin sale and a variety of other one-time items for the quarter. I'm guessing analysts will call this a \"better than feared\" quarter, but it wasn't exactly a blockbuster that bulls can really rally around.On the cash flow front, Tesla reported free cash flow of $621 million, a bit less than the just under $1 billion the street was looking for. Tesla's cash balance rose to more than $18 billion, helped a bit by the Bitcoin sale. The one item that worried me a bit is that despite the huge drop in production, accrued liabilities and accounts payable rose again. This meant that Tesla's days payable outstanding rose to 80 from 72 in Q1 and 71 at the end of June 2021, so the 80 figure represents the highest value since Tesla started disclosing this metric.Cash flow numbers are certainly helped when you continue to stretch out payments to your suppliers. Critics also might say that the Bitcoin sale was due to Tesla being in a little bit of a cash crunch.
